wrong G, matter has been resolved after a 2 hour phone conversation, obviously couldn't tape it.
I now owe them only $125 worth of EBAY fees which is fine

Ebay is ****ed. I went through a month long battle with Ebay/Paypal to get a refund for counterfeited item I bought. I had to threaten LEGAL ACTION before they would honor THEIR OWN ****ING POLICY OF BUYER PROTECTION.
Sammy you need to deal with this in a more mature way. $900 is enough for them to forward it to credit collectors which is goign to fukk you in the long run. You need to call and call and call until you get someone who speaks english as a first language to explain what happened.
If they authorized a refund without your knowledge, payed the guy with their money, and are now asking you to cover it while you have no item returned, you probably have a case against them.
Let me see if I understand this situation correctly:
You sold an item to a guy. He recieved the item, did not like it. Asked for a refund.
Now did you say okay I will refund you as soon as I get the item back or did you just grant the refund?
From what I am getting you said once I have the item back you would give a refund. You than never got the item back and ebay went ahead and gave him a refund?
Now two things can happen from here: You need a tracker number to prove that he got the package. Than he needs a tracking number to prove you got it returned. As long as you can provide your tracking number you will be fine. Because you never got the package back so he will not be able to prove he shipped it back.
The other thing, is did he open this dispute in the resolution center. If he did and you did not provide your side in time, he autowins and your ****ed.
If you did reply and they still gave him the refund, you need to call explain your side of the story tell the retard to put your side of the story on file as a note (DO NOT LET THEM TELL YOU THEY CANNOT DO THAT) if the person continues to say they cannot do that ask for a supervisor and tell them to do it. Once you got the note, appeal the dispute. YOu may have to ask for them to appeal the dispute before you explain your side for the note, I cannot remember.
This appeal will most likely be denied. Than you call in again and ask why, they will say they are unsure and that they will appeal again. Say okay. It will be denied again. Than you just call in again and say no to their stupid appealing it a third time and just keep persisting. Eventually get to a supervisor.
If that goes no where this is your best bet and what worked for me:

Send the same email to all of them and tell them your side of the story, provide any evidence you can to support your side. End it by tell them you have opened a complaint with the FTC (I actually did in my case), and are considering legal action towards EBay and PayPal.
I guarantee you that will raise some heads or get some sort of response, as those are corporate emails of ebay/paypal. Important people high up do not like to see customers emailing them about a problem, especially when legal action is threatened.
MAKE SURE you stay PROFESSIONAL in all of this. As soon as you loose your head and start swearing and acting immature, you will most likely loose.
